Equitable Life: creating chaos out of order A good case of chaos emerging out of order is shown by the Equitable Life Assurance Society. For 200 years Equitable was a 'safe pair of hands looking after life insurance and pensions, typically for society's professionals - doctors, engineers, teachers and managers. However, in the years before 1988 it sold policies to some investors that guaranteed the pay out of certain benefits. Time passed and interest rates rose and fell.
A situation built up in which Equitable did not have enough money to keep paying out to those to whom it had guaranteed returns Realizing this, Equitable tried to stop paying out the rates it had guaranteed. But people with the guaranteed return policies wanted their money. Legal action was taken, ending up in the House of Lords where the Law Lords ruled that the policies had to be honoured. But where could Equitable find the money to honour its promises? Its answer was to take money from its policyholders who did not have guaranteed return policies and give it to those with guarantees.
The Lords' decision caused Equitable to close to new business- not that anyone in their right mind Diagnosing change situations 59 would have taken out a new policy with them. Most of its policyholders were worried about their investments and many looked to transfer their policies to a secure institution.
Equitable's 200-year-old world collapsed and along with it the well-being of thousands of policyholders. Investors who decided to transfer their money out to another investment company saw the value of their policies reduced by transfer penalties. Even so, many investors cut their losses and transferred to what they hoped would be a safer investment company.
The Lords' decision forced Equitable to seek a buyer, but with a £1.5 billion gap in one day exploded. The events central to this case appear to be traceable to decisions taken by 'top' managers under the influence of environmental forces. That said, if the Law Lords had come to a different decision, then perhaps Equitable and thousands of its customers would have avoided so big a crisis. Thus, some environmental 'throw of the dice' was at play. We can also see how warming signs and signals were ignored.
Before the turmoil, the Treasury had realized that Equitable would be insolvent if it had to find cash to meet its guarantees (Senior, 2001). Furthermore, the true poor performance of Equitable was an open secret in financial circles, yet it continued to pay out relatively high bonuses (and so top the league tables) in preference to putting aside funds that could be used when markets were less prosperous (Miles, 2000). The Board, in what seems to be a rather pathetic action, thought about suing former executives, financial advisors and auditors.
Q1. Refer to the section on 'environmental turbulence' in Chapter 1. Which (one or more) of the five levels of environmental turbulence do you think fits the situation Equitable Life found itself in?
02. What type(s) of change was Equitable Life pushed into? Do you agree or disagree with the changes the organisation made?
Q3. What recommendations would you make to have improve the situation at the organisation?

Answers

Answer 1

Q1. Equitable Life was located in a situation that was characterized by high environmental turbulence.

The Environmental Turbulence model suggested that five types of turbulence could be identified: stable, predictable, turbulent, dynamically complex, and globally complex. In this case, Equitable Life was located in an environment characterized by turbulent environmental forces.

Q2. What type(s) of change was Equitable Life pushed into? Do you agree or disagree with the changes the organisation made?The events at Equitable Life forced the organization into the crisis mode, which led to some changes. Equitable was pushed into transformational change, reactive change, and adaptive change. Due to the financial crisis, Equitable was forced to undergo reactive change, which involved attempts to solve short-term problems. I agree with the changes made by Equitable Life to adapt to the changing environment.

Q3. What recommendations would you make to have improved the situation at the organization?The following are some recommendations that would have improved the situation at Equitable Life:Equitable should have put aside funds that could have been used when markets were less prosperous, rather than paying out relatively high bonuses.Equitable should have kept its promises to its customers with guaranteed return policies, rather than taking money from other policyholders to meet its obligations.Equitable could have diversified its products and services to reduce dependence on a single line of business. This would have reduced the organization's vulnerability to environmental turbulence.

An investment project costs $19,300 and has annual cash flows of $4,200 for six years. a. What is the discounted payback period if the discount rate is zero percent? b. What is the discounted payback period if the discount rate is 5 percent? c. What is the discounted payback period if the discount rate is 19 percent?

Answers

Discounted Payback period refers to the time period needed to recover the initial cost of an investment when future cash inflows are discounted at a certain rate.

The cash flows which occur after the payback period are ignored in the calculation.

This method is one of the simplest methods used for capital budgeting.

According to the given problem,

Initial cost of the project = $19,300

Annual Cash Flows = $4,200

Period of cash flows = 6 years.

What is the discounted payback period if the discount rate is zero percent?

At 0% discount rate, Discounted Payback Period = Cost of the Project / Annual Cash Flows

Discounted Payback Period = 19300 / 4200

Discounted Payback Period = 4.59 years ≈ 4.6 years

What is the discounted payback period if the discount rate is 5 percent?

At 5% discount rate, Discounted Payback Period can be calculated by finding out the discounted cash flows for each period and then calculating the cumulative discounted cash flows till the discounted cash flows become equal to the initial investment.

Since the Cumulative discounted cash flows become equal to the initial investment after 6 years and in the sixth year the discounted cash flow is $1,500.59

which is less than $2,000,

the discounted payback period is:

Discounted Payback Period = 6 + (2000 – 1500.59) / 1500.59 * 1

Discounted Payback Period = 6.33 years ≈ 6.3 years

the discounted payback period for discount rate 0%, 5%, and 19% are 4.6 years, 5.2 years, and 6.3 years, respectively.

What do you believe are the most significant ways that historical context influenced the development of classical management theories? Why? Have there been new universal management theories, or do all modern management theories arise from classical management theories and practices? Explain your answer.

Answers

Modern management theories have built upon and expanded upon classical management theories and practices, such as the Industrial Revolution and the growth of large-scale organizations, while addressing evolving challenges and incorporating new perspectives.

Historical context played a significant role in influencing the development of classical management theories in several ways:

Industrial Revolution: The Industrial Revolution, which occurred in the late 18th and early 19th centuries, brought about major changes in the nature of work and production.

The emergence of factories and mass production necessitated new management approaches to coordinate and control large numbers of workers effectively.

This historical context provided the impetus for the development of scientific management principles by Frederick Taylor and others.

Expansion of Organizations: The growth of large-scale organizations, such as railways and manufacturing companies, during the late 19th and early 20th centuries presented challenges in terms of coordination, efficiency, and control. This context influenced the development of bureaucratic management theories by Max Weber, emphasizing formalized rules, hierarchy, and clear division of labor.

Efficiency and Productivity Focus: The historical context of the early 20th century, with its emphasis on efficiency and productivity, heavily influenced the development of classical management theories.

Scientific management, advocated by Taylor, aimed to maximize efficiency through the application of scientific methods and the division of labor.

Regarding the existence of new universal management theories, it can be argued that modern management theories have built upon and expanded upon classical management theories and practices rather than completely replacing them.

Many modern theories and approaches, such as contingency theory, systems theory, and total quality management, have their roots in classical management principles.

Classical management theories provided foundational concepts and principles that are still relevant today, but they may not fully address the complex and dynamic nature of contemporary organizations.

New management theories have emerged to address evolving challenges, changing organizational structures, and a greater understanding of human behavior and motivation in the workplace.

Therefore, while new management theories have been developed, they often draw upon the principles and ideas established by classical management theories.

Modern theories build upon and refine these foundations, incorporating new perspectives and insights to address the complexities of contemporary organizations.

Please explain how pricing may be a strength to the firm. What specific pricing strategies may be leveraged?

Answers

SWOT analysis is a strategic planning technique used to help a person or organization identify strengths, weaknesses, opportunities, and threats related to business competition or project planning.

Pricing is a crucial aspect of any business strategy, and it can be a significant strength for a firm when leveraged effectively. By implementing appropriate pricing strategies, a company can gain a competitive edge in the market, enhance profitability, and attract and retain customers. In this context, I will explain how pricing can be a strength for a firm and discuss specific pricing strategies that can be utilized.

Pricing can be a strength for a firm in various ways. Firstly, if a company can offer products or services at a lower price compared to its competitors while maintaining acceptable profit margins, it can attract price-sensitive customers and gain a larger market share. This is known as a cost leadership strategy, where a firm aims to become the low-cost producer in the industry.

On the other hand, a firm can also position itself as a premium brand by charging higher prices and emphasizing superior quality, unique features, or exceptional customer service. This strategy is known as differentiation, and it can create a perception of value and exclusivity, allowing the firm to target customers who are willing to pay a premium for enhanced benefits.

Moreover, dynamic pricing strategies can be employed to adjust prices based on market conditions, demand fluctuations, or specific customer segments. This includes strategies such as price discrimination, where different prices are set for different customer groups based on their willingness to pay. Additionally, promotional pricing techniques like discounts, bundling, or seasonal offers can be utilized to stimulate sales and create a sense of urgency among customers.

Ultimately, the specific pricing strategy a firm chooses depends on its target market, product or service characteristics, cost structure, and competitive landscape. It is essential to analyze market trends, customer preferences, and competitor pricing to determine the most effective pricing strategy that aligns with the firm's overall goals and objectives.

The capital asset pricing model (CAPM) is a model used to determine a suitable required rate of return for an asset, given its risk, using the time value of money, expected returns on the market, and the asset's anticipated risk.

Let us now apply the formula and calculate the stock price of Justus Corporation at the end of three years, using the data given in the question.

Stock Price of Justus Corporation (P) = D1 / (k - g),

where

D1 is the dividend per share at the end of the year one, k is the required rate of return on the stock, and g is the expected growth rate.

 D1 = 1.75  k = risk-free rate + β × (expected market return - risk-free rate)  risk-free rate = 5.6%

 Expected market return - risk-free rate = 4%  β = 0.9  k = 5.6% + 0.9 × 4% = 9.2%

g = the growth rate of the stock price

Now,

we need to determine the growth rate of the stock price.

We can utilize the Dividend Growth Model to figure out the growth rate of Justus Corporation.

P0 = 36.00

D0 = 0

g = ?

P0 = D1

/ (k - g)  36.00 = 1.75

/ (0.092 - g)  (0.092 - g) = 1.75

/ 36.00  g = 3.96%

P3 = P0 × (1 + g)³

P3 = 36.00 × (1 + 3.96%)³

P3 = 43.94

The stock price at the end of three years is 43.94 (rounded to the nearest cent).

1. Harry, Ron and Hermione are choosing courses for their new semester at Hogwarts. Harry and Ron are interested in the course "Badass Fighting Poses;" and Hermione is interested in the course "Magic Economics." However, they prefer taking the same course to taking different courses: Harry and Ron will freeload on Hermione's perfect notes, while Hermione wants to constantly scold them on taking her perfect notes. The payoff matrix is given below. Harry and Ron choose together and they constitute the row player, while Hermione is the column player. a. Find all mixed strategy Nash equilibra of this strategic game when k=1, assuming that the expected payoffs represent utilities. b. Now Harry and Ron prefer the Badass Fighting. Poses course even more, even if they cannot coordinate with Hermione, and thus now k=2. Find all inixed strategy Nash equilibra of this strategic game when k=2, assuming that the expected payoffs represent utilities. c. Interpret the results found in parts a. and b. (5 pts)

Answers

The results highlight the dynamics of individual preferences and strategies in a strategic game, showcasing how the relative values and motivations of the players can affect the equilibrium outcomes.

a. In order to find the mixed strategy Nash equilibria for k=1, we need to identify the probabilities at which each player is indifferent between their available strategies. Let's analyze the given payoff matrix:

Magic Economics Badass Fighting Poses

Badass Fighting Poses (1, 2) (0, 0)

Magic Economics (0, 0) (2, 1)

For Hermione, since she is the only player in her column, she has no choice but to play Magic Economics. Therefore, her strategy is pure.

Now, let's consider Harry and Ron. They have two strategies: Badass Fighting Poses and Magic Economics. To find their mixed strategy Nash equilibria, we need to determine the probability p at which they are indifferent between the two strategies. Using the expected payoffs, we set up the following equation:

1p + 0(1 - p) = 2p + 0(1 - p)

Simplifying the equation, we get:

p = 0

This means that Harry and Ron would choose Badass Fighting Poses with probability 0 and Magic Economics with probability 1. Thus, the mixed strategy Nash equilibrium is (0, 1) for Harry and Ron, and the pure strategy Nash equilibrium is (Badass Fighting Poses, Magic Economics) for Hermione.

b. For k=2, Harry and Ron now prefer Badass Fighting Poses even more. Let's revisit the payoff matrix:

  Magic Economics Badass Fighting Poses

Badass Fighting Poses    (2, 4)   (0, 0)

Magic Economics (0, 0)   (4, 2)

Again, Hermione's strategy remains pure as Magic Economics is her only option.

For Harry and Ron, we set up the following equation to find the probability p:

2p + 0(1 - p) = 4p + 0(1 - p)

Simplifying the equation, we get:

2p = 4p

This equation has no solution since 2p cannot equal 4p for any value of p between 0 and 1. Therefore, there is no mixed strategy Nash equilibrium for k=2.

c. In part a, when k=1, the mixed strategy Nash equilibrium (0, 1) indicates that Harry and Ron should always choose the course Badass Fighting Poses, while Hermione should stick to Magic Economics. This equilibrium implies that Hermione is providing perfect notes to Harry and Ron, which they use without contributing anything in return. It showcases a scenario where Harry and Ron are freeloading on Hermione's efforts, taking advantage of her hard work.

The amount of dividends received by the ordinary shareholders in 2020 is €0.

In the given scenario, Marigold, Inc has 10,300 shares of 5%, €100 par value, cumulative preference shares. This means that the preference shareholders have a priority claim on dividends and are entitled to receive a fixed dividend of 5% on their investment before any dividends can be paid to the ordinary shareholders.

The board of directors declared and paid a €90,300 dividend in 2020. Since the cumulative preference shareholders have a priority claim, the entire dividend amount would be allocated to them until their entitlement is fulfilled.

As no dividends were declared in 2018 and the cumulative preference shareholders are entitled to receive the cumulative dividends, it can be inferred that the dividend arrears from 2018 and prior years are paid in 2019, leaving no dividends available for the ordinary shareholders in 2020.

Therefore, the amount of dividends received by the ordinary shareholders in 2020 is €0.

B2K Inc. determined its cost per equivalent unit: $1.50 for direct materials and $5.50 for conversion. During the period, B2K Inc. completed and transferred out 50,000 units. At the end of the period there were 3,000 units partially complete in work-inprocess. These partially completed units were equal to 2,000 equivalent units of direct materials and 2,500 equivalent units of conversion costs. What is the total cost assigned to total work-in-process ending inventory? 1) $3,000 2) $364,750 3) $13,750 4) $16,750

Answers

The cost assigned to total work-in-process ending inventory can be calculated as follows:Direct materials cost for partially completed units = $1.50 × 2,000 = $3,000

Conversion cost for partially completed units = $5.50 × 2,500 = $13,750Total cost of partially completed units = $3,000 + $13,750 = $16,750Thus, the correct option is 4) $16,750.The work-in-process is used to refer to the inventory that has started the manufacturing process but is not yet complete.

It also consists of raw materials and labor that has been incurred during the production of the inventory, but the final product is not yet complete.

This account is classified as a current asset on the balance sheet. The equivalent units are used to convert partially completed units into fully completed units for direct materials and conversion costs.

This is a vital concept in accounting because it helps to provide a more accurate picture of the production process and helps to evaluate the cost of goods sold.

What is the impact of crowding out on the quantity of loanable

Answers

Crowding out is an economic situation that occurs when an increase in government borrowing reduces private sector investment by raising interest rates.

As a result, the amount of loanable funds borrowed by private firms and households may be reduced due to crowding out.

The increase in government borrowing and spending leads to a higher demand for funds and an increase in interest rates. This increase in interest rates makes it more expensive for private firms and households to borrow funds, which may cause them to reduce their borrowing or postpone investment projects.

Crowding out has a negative impact on the quantity of loanable funds borrowed by private firms and households. This is because the increase in government borrowing reduces the amount of funds available for private sector investment, which may lead to a decrease in the quantity of loanable funds borrowed by private firms and households.
